Marcus - Cliff Notes version. A player needs to be on the 40-man roster to be optioned; not on the 40-man roster, they are reassigned.

Once a player is placed on the 40-man roster, a major league team has three option years. What this means is the team can move the player from the major to the minor league roster without the player's permission. Since the term "option" applies to an option year, a team can move the player back and forth countless times in one season but only exhaust one option.

Once a team has used all three option years on a player, the player then has to be exposed to waivers in order to send him to the minor leagues.

(There are some rules about how long they are sent down for, but for this explanation, that's unimportant.)
